MRVL, LITE stocks downgraded as merger raises dilution and limited-upside concerns

Marvell Technology and Lumentum shares came under heavy selling pressure on Monday after the chipmaker agreed to acquire the optical networking equipment maker in an all-stock transaction valued at $115 billion, including debt.

The deal, one of the largest corporate bets on the artificial intelligence infrastructure boom, is intended to bring together Marvell’s custom chips and networking capabilities with Lumentum’s optical components as technology companies race to build increasingly powerful data centres.

However, investors appeared more concerned about the financial and execution risks of combining two businesses with different operating models and margin profiles.

Lumentum shares fell 19% on Monday, while Marvell dropped about 13%.

Both stocks edged higher in after-hours trading on Monday, but the announcement triggered a series of analyst downgrades and price-target cuts.

The primary concern is whether Marvell can absorb a substantially larger business without diluting earnings or taking on excessive financial and regulatory risks.

All-stock structure raises dilution concerns

Under the terms announced on Monday, Lumentum shareholders will receive 4.5 shares of Marvell common stock for every Lumentum share they own.

The transaction implies a value of about $1,132 per Lumentum share, representing a 24% premium to its closing price on October 28, before speculation about a possible combination between the companies began circulating.

While the deal is expected to create a broader supplier of technology for AI data centres, the all-stock structure means Marvell shareholders will face significant dilution.

Bank of America downgraded Marvell to Neutral from Buy, warning that the transaction could create an extended overhang on the stock.

Analyst Vivek Arya cited the possibility of a lengthy regulatory process and limited earnings-per-share accretion.

He also argued that the planned $1 billion in cost savings would be insufficient to offset the roughly 50% dilution in the share count.

Potential customer and distribution-channel conflicts were among the other risks highlighted by the brokerage.

BofA cut its price target on Marvell to $225 from $400.

The revised target nevertheless implies an upside of about 31% from Monday’s closing price.

“There was no mention of any large M&A in MRVL’s recent analyst day, so the news comes as a considerable surprise,” Arya wrote.

He also questioned the impact on Lumentum’s valuation once its current laser supply shortages are resolved.

Analysts question earnings benefits and timing

TD Cowen also downgraded Marvell to Hold from Buy and reduced its price target to $175 from $350, citing concerns about the transaction’s structure and timing.

Analyst Sean O’Loughlin pointed to the likely earnings dilution from the all-stock deal, the possibility that Marvell is acquiring Lumentum near the peak of an optical industry mini-cycle, and questions about whether the two companies need to be combined to achieve product co-design and optimisation.

TD Cowen estimates the acquisition could result in mid-single-digit percentage dilution to earnings per share in calendar year 2028.

That contrasts with Marvell’s expectation that the transaction will become accretive beginning one year after its closure.

The brokerage’s concerns are partly linked to the outlook for optical transceivers, which are used to transmit data across networks and are increasingly important for connecting AI servers and data centres.

TD Cowen said bottom-up consensus estimates for optical transceiver shipments in 2027 imply a market worth about $100 billion, significantly higher than its own forecast of $47 billion based on accelerator shipments.

If demand weakens in 2028 following an overbuild of transceiver capacity, Lumentum’s operating leverage could work in the opposite direction, worsening the impact on margins and earnings at the combined company, it said.

The timing of the deal is therefore central to the investment debate.

Marvell is committing to a major acquisition at a time when demand for optical networking equipment is benefiting from the rapid expansion of AI infrastructure, but there are questions about how long that growth can be sustained.

Lumentum downgrades reflect limited upside

Analysts also reassessed Lumentum’s valuation following the announcement, with several brokerages arguing that the exchange ratio and Marvell’s share price leave limited room for further gains.

Stifel downgraded Lumentum to Hold from Buy and cut its price target to $806 from $1,232.

The revised target still represents an upside of about 18% from Monday’s closing price.

B. Riley also lowered its rating to Neutral from Buy and reduced its target to $770 from $1,142, citing limited upside following the acquisition agreement.

The brokerage calculated its new target by applying the 4.5-for-one exchange ratio to Marvell’s share price of $171.

That implied only about 13% upside to Lumentum’s Monday closing price of $684.

Raymond James upgrades Lumentum

Raymond James, however, took a more optimistic view, upgrading Lumentum to Strong Buy from Outperform.

Analyst Simon Leopold argued that the market reaction was excessive because Lumentum’s value is now closely tied to the performance of Marvell shares.

“The deal offers 4.5 Marvell shares per Lumentum share, so the weakness in Marvell is pressuring Lumentum’s stock,” Leopold wrote in a note on Monday.

“We consider Marvell undervalued as well as the standalone worth of Lumentum’s stock.”

“If not for the acquisition, we think Lumentum would trade higher with a standalone valuation of $1,128/share,” Leopold added.

“With consideration for the pending acquisition, we value Lumentum at $1,328.”

The differing recommendations highlight the uncertainty around the combined company’s valuation, particularly as investors try to determine whether the deal offers sufficient compensation for the risks involved.

Shareholder support and China approval remain hurdles

Beyond the financial considerations, the transaction faces questions over shareholder support and regulatory approval.

Needham analyst Ryan Koontz told MarketWatch that Lumentum’s board “still has some convincing to do” to secure shareholder backing.

“I think some folks have been questioning whether they can get the votes done to make it happen,” he said.

Koontz acknowledged that management is arguing the combination could generate cost savings across semiconductor, data infrastructure and optical networking operations.

However, he described the rationale as a long-shot bet.

“How do you put two different businesses together and save a billion dollars on product costs that don’t have much to do with each other?” he asked.

The regulatory process could prove even more complicated, particularly because both companies have significant exposure to China.

Cantor Fitzgerald analyst CJ Muse identified Chinese approval as the biggest uncertainty, noting that the companies expect the regulatory process to push the transaction’s closing timeline into the first half of 2028.

“We believe that China approval will be the biggest question mark,” Muse wrote.

Neil Shah of Counterpoint Research also warned that Beijing could use the review process to extract concessions from the companies.

“China is the wild card. China revenue helps both companies, and it also hands China’s market regulator, SAMR, a lever. SAMR has held up or killed US chip deals before, and US moves against Chinese optics, such as the FCC’s proposed limits on Chinese transceiver imports, give Beijing every reason to take its time,” Shah wrote.

“The question is whether China throws a spanner in the works, or uses the review to win guarantees that Chinese module makers keep their laser and DSP supply,” he said.
